annual growth of 4.7%, outperforming market expectations. The increase was

driven primarily by non-food goods and online sales, evidencing that household

consumption remains the key engine of the Czech economy. The stronger-than-

expected retail sales data also reinforces our view that domestic demand remains

surprisingly resilient despite still relatively restrictive monetary policy. The outlook

for the domestic economy continues to be supported by an exceptionally tight

labor market. The Czech Republic continues to record one of the lowest

unemployment rates both in Europe and by historical standards, providing room for

continued strong wage growth and sustaining elevated inflationary pressures,

particularly in the services sector. In our view, the combination of robust consumer

demand, a tight labor market, and strong wage growth remains the key argument

for the CNB to maintain a cautious and restrictive monetary policy stance and keep

the policy rate at 3.75% for an extended period (see Figure 3). Overall, we do not

believe that today's significantly weaker headline inflation reading, by itself,

materially changes the monetary policy outlook. For the Bank Board, the evolution

of core inflation and underlying domestic inflationary pressures should remain the

key consideration. Even if Friday's release confirms our estimate of a modest easing

in core inflation to 2.8% YoY, today's decline in headline inflation should primarily

be interpreted as the result of favorable developments in the volatile components
