July of next year, the composition of the board is likely to shift significantly in a

dovish direction, and inflationary pressure from high oil prices is also expected to

have subsided. Against this backdrop, we continue to expect the policy rate to

reach 1.5% with the June rate hike next year, marking the terminal rate for the

current tightening cycle.

Over the weekend a peace agreement was reached between the United States and

Iran, and the situation in the Middle East is moving toward normalization. Our

inflation outlook had already assumed a gradual decline in oil prices in the second

half of the year, and the peace agreement has increased our confidence in this view.

While changes in oil prices typically feed through to consumer prices with a lag of

around six months to a year, if the Strait of Hormuz returns to normal operations in

the near term and oil prices stabilize, inflationary pressure from high oil prices

should gradually dissipate by around the middle of next year. In the near term we

expect the full impact of higher energy prices to be reflected in consumer prices

from the onward, with core CPI rising toward 3% again heading into early next year

before decelerating back below 2% thereafter (Figure 2).

Furthermore, after Mr. Tamura and Mr. Takata retire following the June 2027

meeting, there is a high likelihood that more dovish members will be appointed in

their place, which would shift the balance of the board sharply in a dovish

direction. The Takaichi administration continues to maintain high approval ratings,

and it will be difficult to proceed with rapid rate hikes while aligning with a
