Government reaffirms respect for BoJ independence

Following the release of the draft Basic Policy on June 30, concerns over fiscal

deterioration and the BoJ falling behind the curve pushed long-term yields higher. In

response, the government reaffirmed its respect for the BoJ's independence and moved

to revise the policy wording accordingly. While this largely reflects a short-term effort to

contain rates, we believe political pressure on the BoJ has temporarily eased for now,

lowering the hurdle for our expected October rate hike.

The risk of underlying inflation exceeding 2% has increased further

Inflation expectations—one of the indicators the BoJ views as a measure of underlying

inflation—rose further this week. The latest BoJ opinion survey showed a sharp increase

in respondents expecting prices to rise significantly over the next five years, from 46.0%

to 51.3%. Our estimate of household inflation expectations rose to 1.69% from 1.54%

three months earlier. This strengthens the risk that the BoJ's underlying inflation

measure could overshoot the 2% price stability target.

Market focus shifts to the GPIF

As concerns over the BoJ's policy stance recede, attention has shifted to Minister

Katayama's remarks suggesting a greater allocation of Government Pension Investment

Fund (GPIF) assets to domestic investments. While intended to support a virtuous cycle

between growth and asset management, we see significant practical constraints, as

GPIF's mandate is to maximize beneficiaries' interests rather than pursue policy
