Tightening of financial conditions allows BoE to be patient
On 30 July, the BoE will publish its latest Monetary Policy Report. While some hawkish votes for
a hike are likely once again, we still think the rest of the committee will be reluctant to tighten as
the outlook remains uncertain. History has shown how quickly the situation in the Middle East
can change.
The tightening of market conditions via higher forward rates also helps to do the BoE’s job,
allowing a patient approach. Furthermore, while economic activity has been fairly resilient in the
face of geopolitical uncertainty, the growth outlook remains lacklustre and the labour market is
soft. Moreover, underlying inflationary pressure has stayed remarkably subdued so far, as pass-
through has been weak. Further evidence of this could undermine some of the risk premium
embedded in valuations. In addition, renewed political uncertainty and the possibility of
pre-Budget speculation about tax hikes could dampen sentiment and activity in the second half
of the year.
Next week’s raft of labour market and inflation data may prove decisive in determining the vote
split and tone of the upcoming meeting among BoE members. But in the absence of hawkish
surprises and/or a further significant push higher in oil prices, the front-end could begin to find
support – just like it has in the past.
We have favoured looking to use pockets of front-end weakness as a chance to receive and the
same is true again now (see ‘UK Rates Idea: Receive GBP 1Y1Y OIS’, 8 June 2026)
The risk to our trade idea is either adverse positioning and/or hawkish data surprises and further
upward pressure on oil prices.
